In its latest assessment of the Japanese economy, the IMF said the recent economic reforms are taking hold, but they need to be more comprehensive and sustained for an extended period. This would help achieve the new inflation target and guard against headwinds from a shrinking labor force and a large fiscal adjustment need.

Risks to financial stability have increased since the April 2012 Global Financial Stability Report (GFSR). Sovereign yields in southern Europe have risen sharply amid further erosion of the investor base. Elevated funding and market pressures pose risks of further cuts in peripheral euro area credit. The measures agreed at the recent European Union (EU) leaders’ summit provide significant steps to address the immediate crisis. Aside from supportive monetary and liquidity policies, the timely implementation of the recently agreed measures, together with further progress on banking and fiscal unions, must be a priority. Uncertainties about the asset quality of banks’ balance sheets must be resolved quickly, with capital injections and restructurings where needed. Growth prospects in other advanced countries and emerging markets have also weakened, leaving them less able to deal with spillovers from the euro area crisis or to address their own home-grown fiscal and financial vulnerabilities. Nearly four years after the onset of the largest financial crisis since the Great Depression, global financial stability is still not assured and significant policy challenges remain. Balance sheet restructuring is incomplete and leverage is still high. The interaction between banking and sovereign credit risks in the euro area remains a critical factor. At the global level, regulatory reforms are still needed to put the financial sector on a sounder footing. At the same time, accommodative policies in advanced economies and relatively favorable fundamentals in some emerging market countries are spurring capital inflows, so emerging countries must watch for signs of asset price bubbles and excessive credit.

January 26, 2010 -- Financial Market Update:
Systemic risks have continued to subside as economic fundamentals have improved and substantial public support remains in place. Despite improvements, financial stability remains fragile in many advanced countries and some hard-hit emerging market countries. A top priority is to improve the health of these banking systems so as to ensure the credit channel is normalized. The transfer of financial risks to sovereign balance sheets and the higher public debt levels also add to financial stability risks and complicate the exit process. Capital inflows into some emerging market countries are beginning to raise concerns about asset price and exchange rate pressures. Policymakers in these countries may need to exit earlier from their supportive policies to contain financial stability risks. For all countries, the goal is to exit from the extraordinary public interventions to a global financial system that is safer, but retains the dynamism needed to support sustainable growth.

Financial conditions have improved, as unprecedented policy intervention has reduced the risk of systemic collapse and expectations of economic recovery have risen. Nonetheless, vulnerabilities remain and complacency must be avoided. The financial sector continues to be dependent on significant public support, resulting in an unparalleled transfer of risk from the private to the public sector. At the same time, however, work will need to begin on exit strategies from the various financial, monetary, and fiscal support policies in order to address market uncertainty. Medium-term policies need to ensure that steps taken to normalize policies and markets are consistent with establishing a lasting framework of sound financial regulation, sustainable fiscal balances, and the maintenance of price stability.

The financial crisis has erased a considerable amount of household wealth in many advanced economies. The precipitous fall in asset prices—across equity, bond, and housing markets—has eroded the value of financial and housing assets and the net worth of households, according to IMF research.

On March 28, 2008, the Executive Board of the IMF endorsed a major package of reforms that will enhance the institution's governance. Once approved by the Fund's Board of Governors (they are expected to cast their votes by April 28), the agreement will adjust quota shares to better reflect the relative weight of member countries in the world economy, particularly that of dynamic emerging countries. It will also enhance the voice and representation of low-income countries within the IMF.

Multilateral consultations provide a new forum for discussion among members of the international community who share an interest in crucial economic issues. The consultations enable the IMF and its members to agree upon policy actions to address vulnerabilities that affect individual members and the global financial system. They will help policymakers to show that the measures they propose will be matched by measures taken by others, with benefits to all. The first multilateral consultation was launched in 2006 in order to address the issue of global payments imbalances with the IMF being entrusted to facilitate discussion and cooperation among senior policymakers.

Uses vector autoregressions to examine the monetary transmission mechanism in Japan. The empirical results indicate that both monetary policy and banks’ balance sheets are important sources of shocks, that banks play a crucial role in transmitting monetary shocks to economic activity, that corporations and households have not been able to substitute borrowing from other sources for a shortfall in bank borrowing, and that business investment is especially sensitive to monetary shocks.

Recent experience in the U.S. with high growth, low unemployment, and low inflation has led a number of observers to conclude that maybe there's a new economy or a new economic paradigm in the United States.
December 01, 2000 -- IMF Staff Papers - Volume 47, Number 2, 2000 - Japan's Stagnant Nineties: A Vector Autoregression Retrospective, by Ramana Ramaswamy and Christel Rendu
This paper uses a vector autoregression (VAR) approach to identify the driving forces of the growth slowdown in Japan during the 1990s. Negative shocks to both residential and nonresidential investment are shown to have been important determinants of the slowdown. Despite the collapse in asset prices, negative shocks to private consumption were relatively small. A surprising conclusion is that trends in public consumption had a dampening impact on activity in the nineties. The VAR estimations do not support the counterfactual conjecture that activity in Japan would have been significantly weaker in the absence of the expansionary shift in fiscal policy.

But there are a few items on which I owe you a few explanations. One is the important initiative of Japan yesterday in the fiscal and banking areas--an initiative we do welcome here. Second, in the Fund these last few days, we have been quite busy with the adoption of a new instrument for the IMF to be even more effective in addressing what we call here the crisis of the 21st Century. But as the 21st Century has started 2 years ago or 3 years ago in Mexico, we will immediately utilize this instrument for the continuation of our program in Korea.
